Rabbit Out Of A Hat

Quietly and inauspiciously, the yield on the 10-year JGB has surpassed 2% for the first time in six years. Yes, you read both numbers correctly: 2 (two) percent and 6 (six, seis, sext, VI) years in coming. Anyone who had studied economics at an American university (in between beer-bongs, and debauched frat parties) would be asking themselves: "If you give something away for free, won't it's supply increase, thereby driving the price down (and if you're a bond trader) the yield up?" What dyslexia pray-tell has overcome the Japanese to invert such laws of supply and demand for so long? A 2% 10-year JGB following 52-months of continued expansion and SUSTAINED ZERO PERCENT SHORT TERM INTEREST RATES is the Houdini-inspired equivalent of a rabbit out of a hat.

But what's the truc du chef? It seems that for the past seven or so years, during which time ZIRP has been the policy du jour, there's been a leak in Japanese monetary plumbing (not to mention that of the international monetary system). All that YEN they've been so eagerly giving away, surreptitiously managed to find its way out of the beautiful isles of Japan. But gosh, golly that's a LOT of YEN!! Where'd it go? Well you see not all of it went abroad. Some stayed in Japan and helped the banks buy the JGB's that financed the 7% of GDP fiscal gap. And two percent is, after all, two percent, which it must be said is still a very nice loan spread when one is able to borrow for free. It is, for a bank, the very definition of "free money" (though even moderately astute observers or US S&L victims will attest it is not without its own risks). The rest of it is/was/has been happily taken it up by foreigners - banks, brokers, hedge funds, astute property developers, and everyone else who can and is in need of a unit of money, today, at no-cost - zip, zero, ZIRP. Of course, when they borrowed YEN, they would need to remove it from the domain of the Emperor, and in so doing they'd be required to sell the YEN in the currency market. Which I daresay was convenient for everyone. The banks made a turn in the FX market. The MoF (and most Japanese blue-chip exporters) were rather keen to see the YEN not appreciate, even depreciate especially vs. the USD and the Euro. And given the sizable trade surplusses being run by Japan Inc, the repatriation of which would most certainly have wreaked havoc upon the exchange value of the YEN, was averted.

But all good things that are free (clean air, clean water, Ketchup in fast food restaurants) must inevitably end. And the ZIRP is no exception. Whether due to victory by BoJ technocrats afraid of repeating the horrible episode of Japanese inflation, the concerted though unwanted attention from the G7, or through a plunge in the unit of exchange of the junkie-of-a-nation mainlining the free juice (the US Dollar), Japanese short-term interest rates will rise, and rise rather substantially.

So although inching across the 2% threshhold may seem inconsequential, it is delineating a trend. And as we know, the more a trend is delineated, the more persistent and inertial it tends to become. And that means a return to normality. Regression to the mean (or at least some longer-term process). What might that be? Let your imagination go wild.

IF officialdom raises rates, the carry trade explodes. If the markets do it, they push down the dollar, and force the unwind of the carry trade that way (or a mixture of both). For the dynamic is that there remains lots of speculatively financed borrowings in Yen which ultimately must be closed out. The smart ones have done this pre-emptively. The dumb ones will be in for a rude awakening. How rude? Recall Oct 1998. Everyone went to bed one night and the YEN was 132 to the dollar and woke up to see it at 118. It had risen from a denoument of ~145, some some had managed to get out, and even get short. But there was little if any trade between 132 and 119. A gap. A chasm. A painful impalement upon something very unpleasant. Of course, I can say precisely when. Or how much. But as Cassandra, I am issuing a pari-passu warning of an impending unwind in one of the largest fiascos the modern financial system has ever seen, and it won't be pleasant, and there will be collateral damage. Evenn Sakakibara cannot help with one....

MoF v. BoJ: Financial Kabuki Theatrics


I read it once. I blinked more times than I could count (an involuntary form of expressing disbelief and incredulity), then re-read the text as reported by Bloomberg: MoF Chief Tanigaki "urged policymakers to damp expectations of interest rate increases after the government borrowing costs rose to the highest since 1999." (The JGB 10-year by the way now yields a whopping 2%). "Well, matey", I thought, "could it be other than thus when you've been running fiscal deficits surpassing 7% of GDP for the past five years, and by optimistic observertions are forecast to remain at least at 6.5% next year and 5.7% in 2008 despite heady recovery, (unless action is taken to the contrary)!? The gall!

Yet there remains a stylized tension between the BoJ's Fukui and the MoFs Tanigaki that is reminiscent of a Kabuki play. Fukui moves towards ending ZIRP; the conniving Tanigaki uses smoke and demagoguery to make critics and the people fear such a change. Fukui goes silent, only to reappear and try his hand again, but is rebuffed yet another time by Tanigaki, who seems to be winning the not-so-bloody battle for the hearts & minds of policy wonks who care about such arcanely boring stuff.

You see, in reality (and note I am not a Japan-basher as I generally admire them), Japan is behaving badly. It is continuing with ZIRP policies that are enlarging and intensifying global imbalances - especially in the USA, fueling asset bubbles and beggar-thy-neighbor employment gains from other OECD nations, and, threatening the stability of the post-Bretton Woods world financial order. Not that the USA is any less of a rogue (at the opposite end of the spectrum), or doing anything to help itself (e.g. consumption taxes, energy taxes, higher income taxes, investing in education, public transport, universal healthcare, etc.). But this post is not about lambasting the USA (which is not terribly sporting these days anyway), but about the selfishness of Japan, the LDP, and Chief MoFo Tanigaki.

Surely it's ass-backwards - not to mention rather disingenuous - to assign blame for the problem to "the rate of interest" the govt is paying on its borrowings (especially when they are but a mere 2% at the long end), rather than as is obviously the case, the quantity of its growing and not-so-insubstantial obligations outstanding. If Tanigaki was the least bit cocnerned (as a Chief Financial Officer of a nation should be) about the state of said nation's financial affairs (i.e. the State's Balance Sheet) in which he/she is charged, he would be focused upon how to raise revenues (i.e next FY's Income Statement for his undertaking, given the robust state of the Japanese economy . Instead, detached observers and both "victims" and participants in RealFinanz (the financial equivalent of RealPolitik) must suffer through the painful mock-theatrics of appearing to be on the verge of doing something that should have been done a long time ago, but instead, delays and debates further, and endlessly, in order to gain yet additional pecuniary advanatge at the expense of the other players.

"Our basic understanding is that rapid gains in interest rates are undesirable because mild deflation still persists" said Tanigaki.' PARDON ME!/!/ On what planet has he been living? In three years, (in both US dollar and Japanese Yen terms), oil is up 200%, Zinc & Copper! are up 400%!; Silver & Gold 300%! Steel prices have more than doubled, cement prices, office rents, airline tickets, the price of office buildings, all have positive and accelerating price trajectories. The only thing that is not caught in the swift current of price increases are fluffy stuffed animals, brassieres, or pairs of cotton socks, manufactured in China. These offshored manufactured goods and the odd service suffering from over-investment (cellular phone service) are the few items in one's budget that may have fallen in price from the perspective of the consumer in Nagoya. But c'mon, seriously now, this should not be confused with deflation, as we are now in the year 2006 and virtually every manufacturer of common items subject to price competition has opened a plant somewhere in China or Indonesia, and BOTH Tanigaki and Fukui know it full-well.

BoJ's Blind Date

In an epiphany of sorts, it occured to me that there are many similarities between the BoJ's treatment of their unit of exchange, "the Yen", and an attractive girl who's got cold feet after having been cajoled into accepting a blind date. You may think this an absurd comparison, but I hope you'll hear me out, since I rarely comment on things outside my realm of knowledge such as currencies, or understanding the psychology of the opposite sex.

ZIRP (Zero Interest Rate Policy) remains my pet peeve, for there remains few if any benign reasons why Japanese authorities should be destroying the prodigious savings of their average citizens (savings held primarily in Yen, and in Postal Savings, life insurance, or other "investments" with pedstrian nominal returns). Yet ZIRP persists, far beyond it's sell-by date, coincidental to serially gargantuan fiscal gaps equivalent to 7% of GDP. Together, they are ostensibly intended to grease the wheels of commerce, goose GDP growth, thereby elevating Japan from the clutches of perniciously evil deflation. All while the BoJ's balance sheet has ballooned to inter-galactic proportions while the MoF continuous to engineer ways to borrow and spend the people's hard-earned nest-eggs. They repeat the mantra that it's to insure that Japan has truly emerged from "deflation", doesn't backslide, and thus is solidly on the road to recovery. But does this remotely, in any way, describe their real motivations?? For domestic demand has long-since recovered. Retail sales are increasing handsomely. Companies have restructured and most are now-sporting ROE's greatly in excess of their risk-adjusted cost of capital. Banks, too, have repaired their balance sheets and repaid their emergency government loans. Exports are robust, across most important sectors, and not just to their Asian factories transplanted to take advantage of lower wage costs, but to buyers across asia - especially China - who are now purchasing high-tech and high-value added machinery and electronic device inputs. Unemployment has dropped and the ratio of vacancies to job seekers has consistently increased. So why do Japanese authorities continue to persist with ZIRP and 7%-of-GDP fiscal deficits??!?

Cut to the Watson household. Attractive Jennifer is getting ready for her blind-date. She looks out her second-floor bedroom window and sees her as yet unknown suitor pull up. He's arrived early. She gets a peek, sees he's obese, slovenly, and un-hygienic pig and she thinks to herself: "Oh god, no! This is horrible! I'll never survive! What should I do? I don't want to hurt his feeling, but...." She proceeds to make herself as ugly and unattractive as possible. Faux-chicken-pox spots. Make-up bags under her eyes. Highlight the coldsore on her lip, messes up hair, snot running out of her nose, and proceeds downstairs, opens the door (coughing and sneezing in plain sight) to try and bail-out uncallously.

This is precisely what the BoJ and the MoF are conspiring to accomplish with the Yen: abuse the Yen; uglify it to the point that no sane international investor would desire of holding this paper given the contempt, overt neglect and punishment heaped upon it by it's alledged guardians - the govenment and central bank. And they've gone one step better - one that's more even cynical than their laughable protests to preserve their archaic and abominable whaling practices - they are GIVING it away to any and all comers at zero cost!!. And they are doing this in the full knowledge that those who borrow it will immediately sell it on the open FX market to assist in stealthily (ha! ha! ha!) counteract the large and persistent international trade surpluses racked up by their exporters. This is, to be sure, a pure and simple policy of neo-mercantilism. And as a result, they have been able to maintain market-share and trade advanatge advantage for such time that they have succeeded in building-out multi-teated, global manufacturing networks. They have followed other OECD nations in their industrial hollowing - but have done so at their own measured pace, without the substantial domestic labour dislocations, or loss of markets or market share, and consequently the drop in labour's real wages and thus their share of GDP. Not discounting the foresight of their corporate managers, their engineering and manufacturing prowess and teamwork, it is likely that this "truc de chef" would not have been possible without this concerted disfigurement of their currency.

What's been the cost? Internationally, the imbalances they have caused have rife, particularly in the USA. Japan has succeeded to a greater extent than would otherwise have been the case, in a beggar-thy-neighbor-like pilfering of higher-end manufacturing jobs from other OECD nations. They have been a keen co-spirator to the multiple speculative asset bubbles around the world (not to mention indvertently financing numerous Greenwich, CT estates) since the late-90's, which wouldn't have been possible (or certainly would have been more restrained without ZIRP) if they let US rates (and thus US consumption) find equilibrium without their meddling. And this has in turn helped China which has helped Japan, in many ways, though most roads in the daisy chain of ultimate cause & effect still return to the USA, resulting from it's higher-than-financable consumption caused by the combo of unsustainably high-deficits and artifically abnormally low-rates.

And then there is the Kawagishi family, and many others like them. Although they don't know it yet, their retirement savings have already been spent by the government in pursuit of the so-called "national interest". Their covert appropriation has helped prevent pain to, and the decline of, the Japanese middle class, and to support the powerful corporate business interests near to the center of Japanese power. Asset inflation has hit Japan, as is service-price inflation. They think they have USD1 trillion of US assets (in the form of US govt paper), but they will never be able to spend this or achieve the purchasing power that is currently marked-to-market by their holdings.

Make no mistake: this is not Japan-bashing of the traditional sort. There is lots of culpability to go around, but Japan must accept her larger-than-average share. You see, the global monetary system is cooperative by design. There are boundaries, and the nation-states in this game are called upon the respect the boundaries and take corrective policy action when they veer off-course. Cynical neo-mercantilism of the Asian variety practiced over the past two deacdes, is akin to an aggressive driver quite literally forcing other more-respectful drivers off the road. While trade indeed generates benefits, selfishness of a participant in pursuit of, or in order to preserve, national advanatge at the expense of other participants can and does have deleterious impacts upon the functioning of the system itself, and potentially upon the trade from which in a healthy system, everyone might benefit.

The hour is getting late for the system. Responsible actions need to be taken to preserve its integrity, even at the risk of domestic discomfiture in certain nations. But the price is worthy given the value the system itself delivers to many of the world's people. To the US, this means efforts towards, lower consumption & energy intensity, higher savings, lower fiscal and trade imabalances. To Japan, this means NO MORE ZIRP!!, lower fiscal deficits, continued domestic market liberalization, and a dramatically higher currency (even if higher domestic unemployment were the cost). The alternative scenarios, protectionism, economic nationalism, possible military conflict resulting therefrom, in a modernity, shoulb be grim motivators of the need to act.

Better Late than Never....Mr Saito's Back in the Money....

Asset prices undulate. When they are rising, it seems that they will rise forever. Such are the times when the the most regretful trades are posted. When they are falling, the market depressively cannot imagine if and how they will ever rise again. With hindsight, however, we can see these cycles more clearly. Time, it seems, (if it's an asset of reasonable quality) makes good even the most ludicrous of trades. Take the Japanese stock market for example. Many [formerly?] credible investors have been bullish on Tokyo bourse share prices since 1993, that have only been made good in 2005 - a full twelve years later!! What is twelve years my younger readers might inquire??? The life span of a dog; three of four marriages for Elizabeth Taylor, or the duration of Nazi reign in Germany. Through whatever human lens it's viewed, it is a long long (and expensive!!) time...to be wrong.

But that bubble was the now-distant past and it is currently the year 2006. The Tokyo stock market is booming once again, with small caps and mid-caps making all-time highs. And so is the art market, particularly for the Great Masters and impressionism where a near-frenzy exists. Supply is limited, of course, by the lack of new work by dead men and thus catapaulting REAL prices to levels not seen in either market since 1990. For that was the year that investors rang the bell on the TSE, thus allowing one now infamous Mr Ryoji Saito, scion of once-venerable Daishowa Paper, to "ring the bell" in the art market a GONG! that resonated so loudly that is was untouched and unmatched in real terms for more than a decade and a half!

His story, or rather the story of his prey, is the subject of a book by Cynthia Saltzman, entitled "Portrait of Dr. Gachet: The Story of a van Gogh Masterpiece, Money, Politics, Collectors, Greed, and Loss". And while the details are fascinating and worthy of a read in greater detail, I will recount some of the history of Mr Saito, in the hope that by remembering and ruminating upon the folly of days past, we can increase the probability of preventing ourselves and others from making similar, if not the same financial mistakes.

OLIVER STONE: "GREED IS GOOD"

Like the internet bubble of the late 90's, and perhaps like Wall Sreet today, the late 80's were heady days. Recall "Barbarians at the Gate", and the new breed of brash and aggressive entrpreneurs that employed financial engineering techniques (read: 'Other People's Money') to make more money. They hadn't yet hit the introspective wall or been bitten by the philanthropy bug and were thus spending conspicuously pushing up the prices of, amongst other things, fine art. Christie's London sold a Van Gogh "Sunflowers" in March 1987 for a then auction record of $US39,921,750. The buyer: venerable Fuyo Group insurance giant, Yasuda Fire & Marine of Tokyo, who acquired it to display in their art gallery at head office.

"Later that year", Wikipedia tellls us, "Australian tycoon Alan Bond, winner of the 1983 America's Cup" (which Yankee yachtsmen had held for the previous 132 years) "successfully bid USD$53,900,000 at Sotheby's in New York for another now-famous Van Gogh, "Irises". Sadly, like a number of famous speculators, Mr Bond failed to repay the loan Sotheby's had given him to buy the painting, thus allowing the Getty Museum to acquire it from the auction house for an undisclosed sum. In 1996 Bond was sentenced to three years' jail for a $15m swindle involving the Edouard Manet painting La Promenade. In 1997, he was jailed for a further four years after pleading guilty to deceptively siphoning off $1.2bn from Bell Resources, to prop up his ailing Bond Corporation. It was Australia's biggest corporate fraud. He was released on parole in March 2000", though few outside Australia in the year 2006 (excepting the Newport crowd) will remember Mr Bond.

Enter Japanese industrialist Ryoei Saito, who in a 1990 Christie's auction bought a third Van Gogh, "Portrait of Dr. Gachet", for the then-amazing sum of $82,500,000 ($75 million, plus a 10 percent buyer's commission). The bidder on behalf of Mr Saito doubled the prevailing bid sending the room in gasps for air, followed by a gavel, making Vincent van Gogh's 'Portrait of Dr. Gachet' the world's most visible, and renown work of art.

SAITO & DAISHOWA

By the time of this landmark purchase, Ryoei Saito was very wealthy. He was not mega-rich by birth. Rather, he made his money in the paper industry, beginning some time in 1961, when he took his father's relatively modest paper company and apparently bullied his way into bigger companies' territory by undercutting their prices and raiding their clients.

According to the Ken Jacowitz' account, Saito took large financial risks to make Daishowa Japan's second-largest paper company. Such risks typically entail leverage (and lots of it) and so it was that The Sumitomo Bank took control of the company because of losses in 1982, most likely ripples from Volcker's assault of inflation that sent developed market interest rates into the high teens. Being tenacious, Saito managed to win back control of the Company by 1986, just in time to surf one of the biggest financial waves the world had ever seen! In hindsight this was probably caused by the unceasing pressure upon Japanese authorities to weaken the Yen by over-easing monetary policy and lowering Japanese interest rates to levels that supported and encouraged the most imprudent of speculations.

The lower rates didn't weaken the Yen, but merely fueled growth further ballooning asset prices, as well as Japan's relative wealth thus creating the heyday whence Japanese companies buying landmarks such as Rockefeller Center. It also allowed their billionaires to raid the West for treasures. Stories abound of western arbitrageurs front-running trades in Samurai swords, prior to near-certain acquisition at even headier prices in order to repatriate the treasure. Fine art, in particular, was considered - (mistakenly), as it turned out - a good investment, and Mr Jacowitz tells us, Saito sent a representative to a Christie's New York auction, with instructions to "pay whatever was necessary". And he could afford it. We know this because each year, the Japanese government makes public a list of the country's largest taxpayers. In 1990, Tokyo's Yomiuri Shimbun reported that Saito was Japan's largest taxpayer, contributing approximately $24 million to government coffers. His fortune was estimated at $770 million according to Inquirer art critic, Ed Sozanski.

THE TRADE

In business, Saito was nicknamed "wild fellow,". Emerging from international obscurity as he did when he paid USD$82.5 million to buy the melancholic portrait of van Gogh's physician, Paul-Ferdinand Gachet (who as it turns out also suffered from the same depression as van Gogh). According to Mr Jacowitz, the price was $33 million more than he had expected. And not more than two days later he paid a further USD$78.1 million for a Renoir known as "Au Moulin de la Galette," - the second highest price ever paid for a masterpiece at auction. Non-plussed, he told the press: "If other good ones become available, I will buy more and more". He said he would display the paintings publicly someday, and brought them back to wild acclaim in Japan, as if he won the country a national prize, only to stash them in a warehouse. It has been reported that Saito spent but a few hours admiring the portrait, before locking them both in his climate-controlled vault, where they remained for seven years. The American and European art worlds were stunned that the European masterpieces were going - not only of all places - to Japan, but to bubble-emboldened nouveau riche!

THE AFTERMATH: HOW THE MIGHTY FELL

How many a famous speculator subsequently have crashed & burned! The BOJ's tightening in 1990 diminished many a bubble fortune. Much of Saito's wealth was in overvalued forest lands, and when real estate values plummetted, so too did the value of Daishowa's forest lands, it's share price, and along with it, Mr Saito's fortunes. In an attempt to generate cash flow from his very leveraged land holdings, Saito proposed a golf resort and paid the governor of Miyagi Prefecture to get zoning changed from "forestry" to "development", an undertaking that was ignominimously to be named the "Vincent Golf Course". In December 1993, Saito was indicted on bribery charges.

Like Australia's Alan Bond, Saito pleaded guilty. Disgraced and broken,(the most severe punishment in itself in Japan), he was wheeled into the courtroom two years later to hear his sentence: "three years, suspended", following which he apologized tearfully (as one does in Japan and as we still hope Scooter Libby might do for knee-capping Joe Wilson). Around this time, Saito shocked the art world when he was said to have told friends that the Gachet portrait and the Renoir should be burned at his cremation so his heirs could avoid the billions of yen in inheritance tax. Later, he said that he was only joking. Six months later in 1996, at 79 years of age, Saito suddenly collapsed and died of a stroke.

THE AFTERMATH: WHERE'S GACHET GONE?

But were they his to burn? Were they posted as collteral, as so often is done by over-extended acquisitive noveau riche seeking notoriety by 'ownership' of masterpieces? Daishowa indeed HAD lots of debt, and in the post-bubble era, banks and creditors were keen to keep the cleaning of the mess as quiet as possible. It was likely that ownership of Gachet and the Renoir was disputed. Was it Saito's heirs, Daishowa, or were they now his creditors?? Few even knew where they were? Curators and auction houses tried to locate them. Company reps and spokesmen for the family assured the world that they were still around, though silence and secrecy surrounded all future movements. "Gachet", according to Wikipedia, "seemed to "simply vanish into the murky waters of the international art market". Three years passed with no public sighting or reliable account of its location or movements.

Saito's & Daishowa's main creditor, Fuji Bank (now the behemoth Mizuho - a product of the marriage between Fuji & Daiichi Kangyo banks) appeared to be the main creditor. But Japanese banks in general, and blue-blooded Fuji in particular, were loath to report on anything as embarassing as financing such absurd profligacy. Fuji repeatedly refused to comment on the painting. "I don't have an official report of what happened to the art. However, I presume that this painting is in the United States, in the East Coast of the United States," Toshitsugu Saito said, according to Sozanksi. "This is a world-class asset, so I am convinced that it was treated very properly and respectfully. But to tell you the truth, this is all that we know about it."

Sozanski reported that the Gachet portrait had gone so deeply underground that even Japanese art dealers familiar with the market could only guess as to where the painting might be and who has custody. One dealer, who spoke to Sozanski on condition of anonymity, tought the portrait was still in Tokyo, acquired as collateral by one of the financial institutions from whom Saito had borrowed money. "If a bank or other financial institution controlled the Gachet portrait, he continued, it would be extremely cautious in offering it for sale". "Japanese banks are very conservative, so they wouldn't admit that they controlled a painting or that they wanted to sell it," he said. "They would be afraid of making any mistake [because] they might be criticized by their board of directors."

It wasn't property of Daishowa Paper Company, said Iwao Sakamoto, a spokesman for the firm. He said the painting belonged to Mr. Saito, and NOT the company. He said they weren'r sure where it is, but that they heard that they sold the painting to somebody else. But the spokeperson said there is no truth to the rumor that Saito took the painting to his coffin. Ryoei Saito's son and now chairman of the company, Kiminori Saito, declined to comment. But from good accounts we know that a subsidiary of Daishowa Paper sold Saito's Renoir shortly after his death for USD$50 million to help repay debts which was - even at that price- a 26 percent loss before transactions costs, commissions, and opportunity cost. Although Saito's threat to burn the painting with his body were criticized at the time, they were regarded by those close to him as a joke. Sozanksi reported: "He didn't mean it literally. It's just that he appreciates the pictures that much," said Tokyo art dealer Hideto Kobayashi, who bid on the paintings for Saito."


WHAT"S BECOME OF THE BABY

Undoudbtedly there was some schaudenfraude about the fate of Saito. But the question remained where is portrait? His son said it is now likely gone from Japan, probably to the United States. But the question remains at the forefront of people's minds due to Saito's quip that he wanted the masterpiece placed in his coffin at his cremation (despite his retraction and subsequent clarification).

Saito's second son, Toshitsugu Saito, 54, a prominent member of the Diet (Japanese parliament) was quoted as saying "As the remaining family, we had to give up that art. I completely gave up my inheritance right. The van Gogh painting went into the hands of the creditors. It was the bank that had the substantial hold on it."

The Washington Post's Jacowitz cited two independent sources as saying that the auction house Sotheby's had paid several million dollars to Japanese creditors for a an option to sell the work. When that effort failed, Sotheby's forfeited the sum, Jacowitz's sources said.

Jacowitz interviewed Saltzman as to the pictures whereabouts. He quoted her as saying "I have since heard more reliably that it is in a European private
collection," but she doesn't know the present owner's name. "There were many rumors over the past few years that it had been sold, but whenever I would trace those rumors, they turned out to be just rumors."

In his same investagative piece, Jacowitz also said that "a Japanese magazine reported that a Christie's representative sold the painting in Switzerland. Several art dealers say stories swept through Tokyo last year that it was discreetly sold to someone in America. A Christie's spokesman in Tokyo refused comment".

Jacowitz also spoke to Anne Distel, chief curator of the Musee d'Orsay who'd recently put on a van Gogh exhibit about The Collection of Dr. Gachet. Distel was reported to have contacted the owner about borrowing the painting for the exhibition but was refused. Jacowitz speculated that the new owner was rumored, among others, to be Swiss art dealer Ernst Beyeler, a wealthy collector with his own museum, though he apparently denied the rumor.

Another report on German radio quoted the president of the International Auction Organization in Tokyo, as saying that the Gachet was sold in the United States for between $87 million and $130 million to a man who wished to remain anonymous, though the buyer was said to have no plans to display it publicly.

But that is all that is know. Nothing certain just hearsay and rumour. But interestingly, as we've waited for this most picture to resurface, it has since been surpassed by the 2004 sale of Picasso's 'Garçon à la pipe' a sign of the times that money is abundant, and asset prices are soaring.

Epilogue

What are we to take away from this intriguing story? First, that fortunes based upon inflated asset prices and leverage are potentially a toxic combination for both borrower and lender alike. Secondly, though it is possible that monetary policy will never be tightened again, accidents can still happen. The long rate is governed by the market, and though US policymakers and new Fed Reserve Chairman Bernanke talk a big, game, it is unclear WHAT they will do if faced with a rising long rates AND a collapsing US dollar in free-fall. Will they protect it? So even with the "Greenspan put-option" in force, speculators and those with leverage should be wary. Thirdly, though price momentum can often signal continuation of prices in the same direction in the future, serial occurances of this phenomena can take prices on severe divergent departures from equilibrium values, that dramatically diminish the prospect for additional momentum return. So much so, that like Japanese Stocks, or impressionit art, it might take 12 years OR MORE! Finally, as we see in Mr Saito, there are indeed people with more money than sense, and we can only hope that they, too, are soon bitten by the philanthropy bug to help their fellow human in whatever their (hopefully) humane and compassionate charitable pursuits...

'Threshold' List = Institutional Failure

Self-regulation is about as useful as allowing our legislators to vote themselves their own pay and benefit packages, asking the Petroleum Institute of America to study "Global Warming", or letting your five-year-old put themself to bed. With respect to the latter, they may eventually fall aslepp but not before raising cain or creating chaos. Such is the case with the SIA, NASD, NYSE or th NFA. You can be certain that, if something is in the public's interest, but NOT in the interest of the industry of it's most important constituent members, the outcome will undoubtedly be self-serving.

Americans are afflicted by a peculiar form of triumphalism, and like to think that they are better than others - especially in respect of the "heathen" of Asia and the "teeming unwashed masses" of less-developed or "developing" world. Of course, the US has no monopoly on this perception. "Gaijin" is the derogatory Japanese for "smelly foreigner", and Gwailo the equivalently derogatory "foreign devil for us ignorant "round-eyes". But when it comes to the stock market, however, America is indeed in need of some imported assistance. For one could not invent a more absurd or assinine market structure mechanism than the "specialist system" if you set out and tried to accomplish this with specific purpose and intent. Settlement, too, by comparison, seems byzantine, despite a supposedly efficient DTC and oodles of automation.

Currently there is furor is over the alledged evils off "naked shorting" or selling stock short in companies where one cannot or cynically does not make delivery. Being a simple minded, but utilitarian seer and prognosticator, I really do not get what the fuss is about. I can recall in my less-than-illustrious past trading in Singapore, sometime around 1990. In this near-serious and sober near-police state, failing to deliver was very serious stuff - almost as serious as getting caught by Lee Kuan Yew himself spitting your chewing gum upon the pavement. One would get a literal financial caning (which by the way they still emply in the schools).

What does this mean? It means that if you failed to punctually deliver the securities to the exchange for regular-way settlement (I think it was TDate+3 back then), the exchange was free (and I would point out more-than-eager) on TD+4 to execute a "buy-in" for immediate settlement. This meant - quite literally - an agent of the exchange walking on to the floor and bidding for the failed stock for IMMEDIATE DELIVERY. Of course few people had the stock available for immediate delivery, suffice to say, so the bids would scale up rapidly without encountering offers of satisfactory size. One would get SO HOSED!!! So irrevocably hosed and buggered, that one would do anything and everything never to let it happen again. As a broker, if your client failed to deliver, he'd be liable for pain so eagerly inflicted by the locals. And if ti was the fault of the client 's custodian, then "guess what?" Yes, he'd be liable to satisfy the claim. Not exactly rocket science, but very very effective at eliminating "fails" and insuring stock was delivered for settlement. Back in NYSE and NASDAQ-land, everyone seems caught in a daisy chain where it's OK not to deliver if someone doesn;t make delivery to you. Why? Perhaps because we are a permissive society? Hmmm....while very plausible, it's probably off of the mark. The real reason is more likely to be that it's simply not in the members' "best interests".

Anyway, I think back wistfully to those days when some stupid disorganized and unpunctual 'gwai-lo' "failed", and an eager young asian broker walks onto the floor and starts bidding for stock. All the local banks (the ones with the potential to deliver the stock) wait....look unimpressed at their watches....consider what to order for lunch, pick up a newspaper.... waiting...waiting... for the price to be bid up to an impressively painful level - in order to give the smug foreigner a financial rogering he'll remember well past the coming Chinese New Year!

Stock Split Performance Option Squeeze Still Alive

In my November 2005 post "10 Divided by 1 = 3...Really", I discuss the anomaly whereby unscrupulous managers were using a technical loophole in TSE settlement procedures to generate enormous two-month performance options by effectively ramping shares that recently split, since such shares were not technically available for delivery for 10 weeks following record date.

Embarassed by the abuse and manipulation of shares in Japan, the delay was eliminated beginning in 2006, with "pay date" for the newly issued fungible stock now reduced to 6 days (settlement date + 3).

One would have thought that this would end the party except for the most ardent of die-hard cynics who enjoy surfing the edge of "demonstrably sub-optimal economic behaviour". Whilst only the TSE, Mothers, NASDAQ-Japan, and JASDAQ, through their time-and-sales data, and NSD and various clearing agents really know WHO the villains are here, it is worth highlighting this quarter-ends list of egregiously manipulated share splittees in an attempt to "name and shame" the ultimate perpetrators.

Though most of these stocks traded multiples of the their average daily volume, one might have expected that they would trade with reduced volume since there are fewer shares available for delivery (until SD+3). One might also expect this to continue until the end of their marginal purchaser's respective valuation period, after which it's every man, hedgefund, or day-trader for themselves.

Nissin: Confetti Certs

Nissin Co. Ltd. (TSE Code# 8571) has broken still another record for intentional minimalization by adding a further 2-for-1 stock split to its already-prolific split history detailed in my October 2005 post entitled The Joys of Serial Splitting. As of The 28th of March, 100 shares of cuvee 1999 have financially been julienned into a whopping 35,942 bite-sized morsels. This well-suits the increasing army of day-traders in Japan who are seemingly desirous to increase their willy-size by throwing around larger and larger (if only in terms of number of shares) lines of stock.

Though Nissin has grown admirably faster than the Consumer Finance sector average, and may continue to do so in the future, it is worth pointing out it currently is sporting a split-adjusted multiple of 31x FY 2006 earnings, and 29x FY 2007 earnings which is MORE than twice the sector multiple. Reversion to the sector mean seems more or less inevitable once the obfuscation of the splits filters through and the day traders and long-margin holders puke - something that has not been lost upon Fidelity, Invesco, & Goldman Sachs, who were the three largest non-family member, transient shareholders until they dumped substantial amounts of stock during the end of Q4 2005 and beginning of Q1 2006, presumably sold to those who, with hindsight, will prove be the ones left holding the bag. Rough target price? YEN50 per mini-share, which will give it one of the lowest nominal price quotes on the TSE, an insanely large bid-offer spread (~2%), and perhaps get the Sakioka's thinking about hiring a gaggle of those famed Iranian women who spent 1979 and most of 1980 piecing together all the shredded US CIA intelligence from the ransacked Tehran embassy, to put all those diced-up share certificates back together again. In hindsight,the CIA is probably regretting not having used "The Master Blaster" shredder (the one, according to its manufacturer), that effectively "vaporizes" any and all offending materials committed to paper. I wonder if the Sakioka's will have similar regrets?

Japan Reminder: Most stocks Are Underperforming

Not that fund managers of Japanese stocks need to be reminded, but most stocks are under performing the Nikkei and Topix Benchmarks on a trailing 12mo basis. This trend has been in place for 13 months, but has dramatically accelerated in Q1 2006. So much so that less than 37% of reasonably liquid stocks listed on Tokyo, Osaka, Mothers, JASDAQ etc. have outperformed the first section benchmark. Own the "good ones" and and your golden, so to speak. Get the shit stuck to your shoe and, one might be looking for a job on the sell-side.

Why is this happening? Larger banks, larger real estate, insurance, blue chips, larger-cap earnings companies revising up in combination with a heady momentum tail of a smaller set of "favorites" that have seen their returns catapault to doubles and triples of the average stock have combined to make it a challenge to pick the right one. Longer-term momentum has been the surefire way of keeping pace without having to do the backbreaking (and rewarding) fundamental research. Yesterday's returns, however, have historically posed challenges for tomorrow's portfolios (at least as far as Japan goes), and following the truly stellar momentum returns in 2005, one shouldn't be surprised to find more soothingly familiar times (read: relief) emerging sometime later in the spring, after the flood of new money has been allocated subsequent to the end of March book-closing.

Disinfecting Guilt

Bear Stearns finally settled with the SEC regarding allegations of impropriety in respect of their alledged facilitation of "mutual fund trading" by certain of their preferred hedge fund clients. The fine was seemingly large, but no one will do "hard time", for which they must be thanking their stars that the SEC won the juridictional battle with Manhattan-based US Attorney, Eliot Spitzer. More interesting perhaps, was that as part of the USD$250,000,000.00 settlement, Bear Stearns followed the pattern so cynically typical in the Securities Industry whereby they "neither admitted nor denied guilt". But surely it is really a "black and white" question: did Bear Stearns (i.e. their management and employees) knowingly facilitate the illegal (yes, criminal) activity of their customers in the perpetrating of fraud against longer-term holders of mutual funds in which their customers' traded?

Sometimes practices become commonplace such that people no longer question how or why they evolved. But how has "being able to pay-up, but not 'fess up" to criminal activity become so accepted? Why should securities companies be absolved of having to admit guilt when the rest of our American society is theoretically held accountable in our lives and work? Have we really benefitted from civil (and ocassionally criminal) case settlements that allow a defendant to duck and cover with such an unswervingly ambiguous and privileged treatment of guilt? Is not the payment of USD$250,000,000 dollars a rather ostentatious statement of where on the side of right or wrong one sits? Has our society become so monetized and divorced from principle that even the disposition of criminal charges can be wiped clean by money?

Perhaps I will try this tactic the next time I am stopped by the State Police for speeding since it has many obvious advantages such as NOT accumulating points on my driving record and NOT having to report such infractions to my automobile insurer who might raise my insurance premiums accordingly. "Yes officer, I understand you believe I was speeding. I'll gladly pay the fine to avoid the besmirchment of my name, but let it the record read that I neither admit nor deny guilt...." With such moral permissiveness in respect of guilt, it is no wonder there is such a contagion of cuplability afflicting of people like Lay, Skilling, Scrushy, Rove, and yes, I. Lewis "Scooter" Libby cynically exclaiming: "Who....me?!?!"

Speeding Ticket For GLG

I feel compelled to weigh-in on the resolution of the GLG market manipulation charges. As has been known since March 2nd, both GLG and Mr Jabre received speeding tickets (GBP 750,000 fines) from the FSA for alledged trading on material non-public information. As a result of the settlement (provided neither GLG nor Mr Jabre appeal), no further investigation will be conducted nor will there be any public hearings in the affair.

As one might gather from my previous posts, I am rather disappointed by the outcome since the fine (comparable to a speeding ticket in the hedge fund world) de facto sanctions cheating and the cheaters who cheated, and will do nothing to discourage unfair play, or less-than-salubrious secondary market antics.

The FSA, the public, and market integrity are the biggest losers in the decision. FSA chief, Hector Sants came out guns-a-blazing about policing and investigating market abuse and manipulation, but somewhere between then and now, someone apparently stole his manhood and has placed it in a little box, someplace where he was apparently unable to find it. UK regulators now appear more pathetically whipped in relation to their American counterparts, The SEC than Mr Blair's government underneath the jackboot of the Bush administration prior to the Gulf war. Yes, it seems to me that they have squandered their chance to prove that market surveillance in the UK is REAL, that the FSA has teeth (something the SEC, for all the brouhaha surrounding manager registration, has yet to locate with respect to market manipulation), and that the penalties for cheating are embarassing, severe and immutable.

But perhaps the real winner is Goldman Sachs who, as a result of the settlement, will not have to endure on-the-record public inquiries into it's investment banking, underwriting and sales practices, nor elaborate upon how it leverages its network of friends, former employees and good customers to everyone's mutual advantage.

Outperformance Blues

As highlighted in my Jan 7th 2006 post on "ETF's & the Liabiity of Cap", many participants had just finished pursuing the cynically easy trade of buying smaller cap and selling index exposure. I posited that this depressed large and mega-cap returns (not just in Japan I would point out) and generated large performance fees for those fortunate enough to be sitting in the catbird's seat, possessing sufficient firepower to be the largest marginal buyer of some stocks for a few months. I suggested this would of course unwind in due time.

Checking back it is noteworthy that this "trade" is beginning to unravel (again, not just in Japan, but all the USA). This is perhaps best exemplified (for those interested in arcane but descriptive facts), that we are now witnessing a five-year low in the number of stocks that are outperforming the TOPIX index (on a rolling basis)over the previous 12 months. This number now stands at 40%. It has been falling for all of 2005, retreating from the very positive levels (approx mid 60's%) resulting from the pricking of the TMT bubble followed by the meaningful broadening of gaijin portfolios from their narrow "under-weight Japan" focus.

Now continued outperformance by high-momentum, coupled with a reversal of large-cap underperformance, has led to a brisk acceleration making it extremely difficult to "beat the index" without owning cap and high-momentum, which itself is risky if only because the high momentum securities are...well...so high and relatively poorer value than virtually anything else one might conjure the thought of adding to one's portfolio. It potentially has some more to run, but this seems likely to come - not from the outperformance of the positively skewed momentum portion, but rather from the largest and most neglected of the large caps that have been the whipping boys of many a hedge fund short portfolio.

Good things come to those who wait.

Free Money

What is "Free Money"? A convertible issue awarded at "par" when the secondary market is 105+ bid? An allocation of shares in a "hot" IPO at "issue price" where the WI-price is higher? Or perhaps one's annointment with a piece of privileged material non-public information that will have deterministic impacts upon the future market price of security.

While UK fund manager GLG and co-founder Philippe Jabre vehemently deny that anything was askew with their short-sale of stock prior to the announcement of material corporate financing news (at least as far the one they are specifically accused of), and with GLG itself stressing that there will be no disciplinary action related to their oversight of Mr Jabre, the complete opposite is happening on the other side of the planet in Japan. For this morning, Japan's largest financial publisher the Nihon Keizai Shmibun (Nikkei) which is their equivalent of the FT or WSJ, immediately cut the pay of its President and two senior executives as a result of accusations of insider trading by a Nikkei employee and an official investigation, according to Bloomberg Business News. The 30-year old employee was alledgedly front-running front-page announcements regarding stock-splits, secondary offerings, and other market-moving corporate actions. In addition to the President's pay cut, ALL Board members will take a 1-year 10% pay cut, the head of the accused employee's division will resign, and all employees in the advertising division will be instructed to refrain from trading stocks.

The contrast between cultures and organizations is striking. Both organizations were caught with their hands in the cookie jar, yet one has embraced and addressed the accusation, even before the investigation has been completed, while the other has dug in its heels, however implausible its explanation may be. Interestingly, Nikkei is NOT a public company, and is not beholden to regulators or Sarbanes-Oxley criteria, yet they still have been widespread in their self-apportionment of responsibility, actions from which "Scooter" Libby & the Bush Administration, Secretary Rumsfeld & the US Military in respect of the Abu Ghraib scandal, and yes, GLG, could indeed learn some valuable lessons.

Motherf*#%ed !!

Anyone doubting the impact of the Livedoor debacle need only glance upon the chart of the TSE "Mothers" Index (source: Bloomberg LP) to the left. Without peering more closely into financial history, I would offer that the pictured carnage more than likely set an historical record for 22-trading day index price decimation in an advanced industrialzed country (including March 2002 Nasdaq, January 1990 Nikkei, and yes, October 1929 Dow).



As with many things Japanese, the index's moniker lends itself to various amusing double entendres and picturesque puns that in all likelihood poingnantly express the feelings of aggrieved investors unfortunate enough to have held this index of securities of the past month, year, or, for that matter, five years, as exemplified in historical returns section (top right) of the second picture (source: Bloomberg LP) below. Despite the robust and wisdespread recovery in Japanese share values that has seen other small and mid-cap indices vault to new all-time highs, the hare-like (of Aesops fame) TSE Mothers has barely outpaced the meager returns yield by ZIRP deposits.

Yet despite the recent "Sherman's March" of prices, this Savannah-of-an-index seems to my frugal and conservative eye, to still lack the attributes I find attractive in an investment - chiefly some kind of tangible value or at least the likely delivery of value in the reasonably imminent future. Admittedly, the TSE Mothers has never been the place to look for such sober characteristics. Rather, it might be termed a "Godwanna of Growth", a "Fountain of Fashion", or a "Cornucopia of Dreams" since it's constituent members are indeed undertaking innovative and novel enterprise that often change and destroy historical business practices. And their leaders and employees are indeed youthful, vigourous and by many accounts, visionary. The only thing perhaps lacking (besides grey hair) are valuations commensurate with likely future cash flows that would reward an investor by bestowing upon her returns in the form of a stream of future dividends in combination with an enterprise sporting a future market value sufficiently higher than the amount initially paid to compensate her for her (in light of Livedoor) rather large if not total risk of loss.



Historically, such bush league enterprises as are Mothers' members would have remained in private hands until they yielded longer and more established records of profitability. But then "bungee jumping" and other thrill-seeking instant gratification sports didn't exist thirty years ago either. Investors sought these thrills. They DEMANDED them, jealous as they were of Masayoshi Son, Sergey Brin or Kleiner-Perkins. But then, people also DEMAND "Big Macs", HumVees and anything laden with the magical combination of sugar-coated trans-fats, so "the people" are not setting the bar very high.

Understand that I am not predicting the further demise of the Mothers. In this respect, growth and growth-oriented investors are, to my mind, from Neptune, and their fickle market whims and fancies cannot be easily fathomed using common or facile investment metrics. Suffice to say recovery is likely. Volatility is virtually assured. But the only thing that is truly certain is that I (and my investors and our collective investment pool) will NOT be present there.

Blame Game

In 1964, songwriter extrordinaire Dylan wrote a song "Who Killed Davey Moore" about the senseless death of a prizefighter and the subsequent denial of responsibility by everyone culpable.

And apparently I. Lewis "Scooter" Libby is using the same type of lily-livered Nuremberg defense in trying to absolve himself from "Plame Blame" in outing Ambassador Joe Wilson's cloak-and-dagger wife.

Perhaps unsurprisingly, the virus of "Non Mea Culpa" has spread to the world of finance. In fact almost all the major financial villains of our new millennia have pleaded "not guilty" excepting those (Fastow, Sullivan, etc.) who've been coerced into turning state's evidence to shish-kebab the ostensibly bigger fish. Skilling, Lay, Rigas, Ebbers, Grubman, Scrushy, Stewart, Quattrone, Henry Yuen, Nacchio, Winnick, Kozlowski (to name but a few), all initially claimed innocence. Not one of them took responsibility for their actions. Not one of them attempted to set an example by doing "a Clinton" and embracing their guilt while in the same breath proclaiming they've seen the grave harm their actions, errors of judgement, and deceit have caused - not just to those directly affected financially by their actions, but through the pernicious effects of the fraud permeating the collective concious of society.

Teleport to London, and now we see Philippe Jabre, star trader and co-founder of GLG Partners doing precisely the same thing. Mr Jabre, long-time stalwart of the convertible bond, and risk arbitrage markets in London is accused of illegally acting upon material non-public information alledgedly provided by white-shoe bankers Goldman Sachs regarding the imminent issuance of a convertible bond. Mr Jabre is accused of making illegal profits by acting upon such material non-public information and selling short the shares of the issuing company in advance of the issue.

While the details of Mr Jabre's defense are not public, it will probably consist of "the Davey Moore defense" whereby he says (1) he acted on market rumors or heresay, not privileged material non-public information provided by an employee (??) of the advisor (GS) to the issuer; (2) this is SOP (standard operating procedure) in the market and at any given time the market is rife with rumor & innuendo both fabricated and real; (3) everyone does it - stock-loan departments, stock-brokers regarding takeovers, etc. (4) no one was harmed by it in any event since the stock price would have fallen anyway and he was merely contributing to market efficiency and thus doing a public service.

What are we to make this? What should we believe? My wise grandfather was known to say "Where there's smoke, there's fire". He also used to opine: "If you see a roach, there is usually more than one". And so it was that the same ensemble of GLG, Jabre and Goldman were rumored to be involved in the early 2003 unsavoury torpedoing and subsequent sinking of the (it must be said careless and excessively leveraged) Eifuku Hedge Fund. Just desserts some might say, so long as one is unfussed by petty details such as reputation, fairness legality, and chinese walls. My view is more sanguine, but no less indicting. I hold no malice or jealousy towards him and his firm, but look upon them as I look upon the Festina cycling team, or
Ben Johnson. Which is to say that success achieved through cheating is rather pathetic and hollow. Abnegating responsibility is even more shameful, though sadly unsurprising in our me-first version of modernity.

The Pitfalls of Speculation

History is not kind to the corporate entity, just as speculation is typically the bane of the amatuer or inexperienced investor. Moody's is a notable exception and survivor - still in the financial publishing business after more than a century. 2006 marks the 100th anniversary of a little known "book" (pamphlet) published by The Moody's Corporation, penned by one Thomas Gibson and entitled "The Pitfalls of Speculation", which has generously been reprinted by the son of a former Chase Manahttan Bank Chairman, who is now the proprietor at Fraser Publishing, located ironically in the socialist capital of America: Burlington Vermont.

What is fascinating about Mr Gibson's market musings is that despite the on-rush of modernity, rather little has changed in the world of stock market speculation. Recall that 1906 was before the jarring market 1907 break to occur the following year; before the first world war and market carnage, before the roaring twenties, before the crash and subsequent depression, and of course before computers, Fidelity and yes even Louis Ruykeyser hard as that may be to believe. In honor of the centennary of Mr Gibson's observations, I will summarize his thirteen major observations here for you (as he did in his foreword), after which you can make your judgements as to the extent to which the speculative state of affairs might have changed.

1. The greatest causes of loss in speculation are ignorance, over-speculation, and carelessness (listed in order of importance)

2. The popular fallacy that business methods are not applicable to speculation is wholly erroneous.

3. Not 1 speculator in 1000 applies ordinary business precaution to his trades nor founds his ventures on values.

4. The correct trader has little to fear and much to gain from manipulative tactics.

5. While extremes of prices move in irregular cycles, no "system" for judging changes is possible or tenable as such mechanical attempts to forecast prices changes do not contemplate changed conditions , or provide for accident.

6. The general idea that actual value and probable future value of a property cannot be intelligently based, is erroneous

7. The greatest speculative profits are made in stocks. The greatest speculative losses are made in commodities.

8. There are certain technical stages or conditions of markets which are followed by invariable results, the study and recognition of which is valuable, and not difficult.

9. Almost every general idea of speculation is the exact reverse of the truth. Somethimes this is caused by false reasoning, but most frequently as a result of false appearances of market quotations.

10. Persistent short-selling is fashionable amongst certain classes of semi-professional traders, but almost invariably results in loss.

11. "Tips" are illogical. Any widespread dissemination of advance information as to a projected movement would defeat its own object. The so-called "tip" is mere guess-work, yet the public continues to use them largely as a basis for trading.

12. Too great facilities for obtaining information and executing orders is, to the ordinary trader, of no advantage, and is frequently a source of loss.

13. Speculation is a safe business when business methods are applied to it. The changes in prices of standard properties offer yearly greater opportunities for profit than any other field. That is to say, for reasonable profits, not for the amassing of fortunes on small capital , in a brief period, but for steady accumulation of value and knowledge.

Infamy


Vinko Bogataj is the former Slovenian ski jumper, who for more than a deacde represented one of the most famous (or rather infamous) images on American television. His notoriety resulted from a most spectacular wipe-out off of a ski-jump platform that was prominently featured on Intro to ABC's Wide World of Sports. Bogataj was representing Yugoslavia at the World Championships in the Bavarian resort of Oberstdorf in the spring of 1970. It was his third jump of the day. Visibly heavy Snow was falling and the ramp was fast. Midway down, Bogataj attempted to abort his jump, but unfortunately lost his balance and careened out of control, off the end of the ramp, tumbling and cartwheeling wildly, then crashing through a retaining fence near stunned spectators before coming to a painful halt. Fortunately - and surprisingly given the ferocity of the crash - Bogataj suffered only a mild concussion. Though he returned to jumping the next year, he never duplicated his prior successes and retired from competitition, becoming a ski instructor, and supplementing his income by operating a forklift at a factory in his native Slovenia. Ask any American over the age of 30 about this swatch of video history, and they will confitm that he was, and forever will be known as the vivid image of the "Agony of Defeat".

Nui Onoue has a similar story from the bubble years in Japan. Known to few outside that country, and even fewer amongst the new breed of momentum-humping stock jockeys under the age of 30, her crash and burn tale is worth recounting here for it's sheer bizarreness, if not it's side-splitting humour.

Mrs. Onoue is said to have started her "professional" life working as a hostess in and around Osaka. There, she befriended a wealthy and it is said, influential owner of a large construction company. She then reportedly parlayed funds derived from this relationship into a restaurant called "Egawa" in Osaka's entertainment district of "Sennichimae". On the fourth floor of this restaurant resided a room, which was a soon-to-become-famous oracle-like chamber. And inside this room, was the amphibious source of her secret and her rise to power.

Over time, Mrs Onoue had developed a reputation amongst her customers for prescient stock market purchases. Whether this notoriety was sheer luck, or whether it was the result of acting upon material non-public information glenaed from her sugar-daddy remains a mystery. It should be pointed out however that insider trading was not an incarcertaing offense nor did it take a genius to make money on the long side of the market during these heady bubble years. Nonetheless, her admiring customers were keen to know the secret details of her apparent golden touch. And so she would lead them upstairs to the room on the fourth floor. Once in the room, they would be led to court with a one-metre high ceramic toad alledgedly imbued with strong buddhist-derived spiritual powers. At this point, she would apparently ask them to lay their hands on its head whilst she chanted some mantras followed by the revelations the toad's wisdom (through Mrs. Onoue, of course, as the medium) borne in the form of stock market tips.

Those remembering the great bubble would admit that while just being long during these years was enriching, all stocks were not created equal. Some issues experienced inexplicably meteoric rises of exponential proportions, baffling fundamental analysts and laying waste to short-sellers in their path. Some were undoubdtedly related to the revelations of the toad. Word of the Buddhist Amphibian's prescience spread quickly and she was soon visited by senior executives from the largest banks and brokerage firms in the Japan, including amongst others IBJ, Nomura, Yamaichi. Gaijin author, Alex Kerr, in his writings about the bubble recounted that by 1991, IBJ alone had lent her YEN240bn (~US Dollar $2 billion) and another 29 banks and other lenders had advanced her nearly the same again. Neighborhood observers attested to the queue of limousines lined up outside the restaurant, whose occupants presumably were awaiting the toad's latest financial advice.

"Leverage is poison!", an adamant hedge-fund investor once cautioned me in the immediate aftermath of Long-Term Capital. Mrs. Onoue could have benefitted from THAT wisdom as the dramatic popping of the bubble which sent the equity markets tumbling, carried out Mrs. Inoue, her portfolio, as well as many of her lenders. In the trial that eventually followed as authorities looked for scapegoats, she was sentenced to a 12-year stint in jail, ostensibly for using fake CD's as collateral for the jumbo loans that funded her speculative operations. And there was much collateral damage, the most notorious being the chairman of IBJ, once one of Japan's most powerful men, who was forced to resign in shame as a result of his relationship with Mrs Onoue and, of course, the toad. A decade later, a reporter from London's Financial Times with a sense for the surrreal)went relic-hunting in Osaka, in search of the toad, with a less-than-successful outcome. And so its whereabouts remain a mystery.

For years Bogataj had little clue regarding his notoriety as ABC's image of the Agony of Defeat until he was tracked down by a Pulitzer-winning American sports-writer with keen sense of human interest. And his story, while momentarily tragic, played out happily. Mrs. Onoue too, one might speculate, has remained ignorant of her global infamy (and that of her toad). While it all may have been as truly delusional as it appeared, I could spoil this story with the hypothesis that she was simply the front-person and the "patsy" for a group of slick stock operators who themselves were caught-out by the decimation of the Nikkei at the turn of the decade in 1990. But I won't do that here. Because 15 years on, with the recovery in Japan's share prices still relatively nascent, and fragile, and probably dependent upon the continuation of the housing bubble in the US and the continued vigour of America's consumers, in order that China can continue its heady growth without wretching, Japan, the Nikkei, and it's investors need fairytales.

Exam Questions I Would Like to Ask


When I eventually tire of playing this game, I've always fancied having a go at teaching. I'd finally have a good excuse to wear that tweed jacket hanging in my closet. Maybe even a colourful bow tie. Okay, NOT a bow tie else I am confused with that smug weenie, Tucker Carlson. And there are of course the oak-paneled rooms, the genteel debate, LBV port and ubiquitous other drink. (Bob Jones & Brigham Young U. excepted). Not that anyone would be silly enough to actually let me teach. But if perchance they did, one of my courses would be called "Fallacies of Finance & the Real-World Questions Stock Brokers & Financial Planners are too Ill-informed to Answer or Even Ask". It would be contentious to say the least. And it certainly wouldn't fly at any Economics Department that Fidelity or the Johnson family was endowing (at least if the Trustees had a say). For they would find it embarrassing to be responsible for the revelation of some of the stock market's dirtiest little secrets - one that might undermine public confidence, and shatter long-held illusions of fairness (not to mention offending their benefactors). For these are keystones of capitalism. Indeed, if this course were to be taught at all, it would be appear in the University's Course Directory in small-font italics, in a place where those of upstanding moral fiber rarely visit. It would be relegated to the red-light district equivalent of academia where those that did speak of it would only do so in hushed and disapproving tones.

The class would be rife with brain-teasing discussions and test questions that were NOT on the CFA Level III exam, nor likely to have been discussed by one's Ivy-league finance professor. For example, my mid-term might contain questions resembling something like this:

You've acquired a line of a smaller-cap stock, and you're trying to ramp its share price up (for obvious reasons of reputation & bonus/performance fees to buy your Ferrari or Humveek, etc.). Assuming you possess no reliable material non-public information, is it better to:
(a) be "Steady Eddie" & consistently buy more stock every day at higher & higher prices?
(b) "Go for the Gusto" and buy larger amounts with more marked impact, but only on selected meaningful days?
(c) Employ "Fear & Surprise" tactics by jamming it up hard, but do it randomly & less frequently (like Torquemada's Spanish Inquisition)
(d) Don't buy any more, but Hope & Pray for Divine Intervention.
Discuss.

Wow. So many degrees of freedom! Where does one start? First, what's the co's characteristics? Index membership? Expectations?, Short interest, amount of long margin or levered punters? It's Growth? Value? Momentum? Capital structure? "Quality"? Management acumen and integrity? Insider buying & selling? Prior return patterns? Speculative value (hidden assets, greenmail potential, net cash, cancer research, or solar cell research)? Ownership and float? Risk? Issuance of derivatives (options or CBs)? Borrowability & loan fees? Analyst following? Periodicity (Is it January or November)? Is anyone else operating in it, or likely to have an axe? That's for starters. One might also consider What's the objective - double it ? Triple it? More....?!!! How big a line does one have? Is it levered? How stable is YOUR capital or margin? How BIG are you (possible resources)? How diversified is your portfolio? What's the timing - a swing trade? A quarter? A fiscal year? Almost forever (e.g. Cap Research/Cap Guardian)?. As needed for "portfolio performance enhancement" purposes? Are you worried about the MOF? SEC? SFA? SFO? FSA? Is your compliance officer a weenie? Are you concerned about Exchange Regulators or the SIA (ha ha ha, only kidding on the last two). Whew. Decisions decisions. Even a good neural net would begin hemorrhaging.

Here are some hints to get the discussion going:
(a) Steady Eddie is an effective way to suck the punters in. Being 10 to 15% of daily volume (on the buy-side) will go a long way to insuring relative outperformance and the stock and endowing it with "alpha" (assuming it has reasonable characteristics & metrics and doesn't "suck"). There is no need to do anything dramatic (though on quiet or half-day sessions you can have some fun at low expense by buying everything in sight). From time to time, you'll encounter some short-term counter-trend selling and shorting, but if you keep to the plan, most will cover quickly and get squeezed out. The smart ones will certainly be able to see your resolve and will go away (for a while). Eventually you'll have taken out enough of the discretionary sellers to have your way with the price. About now, the, Libertarian trend-following crowd and/or the naive electronic herd will discover it and pile in. Use them to lighten up because by now you've probably achieved enough price appreciation to benefit your relative performance or achieve your mark. Of course you'll have to "get out a some point" without being beaten to a pulp but we'll discuss how to that that later.

(b) "Going for the gusto" has the advantage of being more economical. This is used by people who're cheap or who have probably bitten off more than they chew and want to conserve their bullets, or by those specifically looking for periodic mark-to-market performance and bang-for buck benefit from the money they've spend. The biggest advantage is that you spend less money buying up a stock that, in all honesty, you don't really want to own (especially at higher & higher prices), and in all probability after a period of time is overvalued and increasingly tempting for those itching to take a plunge on the short-side. The downside is that, like a burglar in winter, you've left some rather obvious tracks. Shorts will see your tracks, label you "a pretender" and lock-n'load. But that's not all. With Spitzer looking for fresh-kill in pursuit of high office, anything of dubious fiduciary integrity may be scrutinized - including the million shares you bought into the close on March 30th to move the price 7%. And the price of getting busted (or even accused) for a supposed fiduciary is not unlike a very very painful rectal itch. Not that getting your hand caught in the cookie jar has historically been fatal (it hasn't!) except in rare Alberto Vilar-like cases) where schizophrenia, cross-dressing serious, or vulgar theft are involved). Anyone from PBHG, Putnam, Baron or countless others will confirm that Sing-Sing is highly unlikely. In the end, though this method is not without some minor merit especially for the cavalier, but with the attendant risks it's probably more "penny-wise and pound foolish".

(c) Torquemada was horrible, brutal, but effective. There are virtually no Goldbergs or Cohens left in Iberia. Working randomly and in size is effective and helps prevent the market parasites from gaming you. You see, "Fear & Surprise" screws with their heads (and their strategies). You jam it up, and counter-trend sellers will see it. They wait. Watch carefully. Them it looks safe. So they drop some stock. The price drifts lower, they are confident they've made the right trade. Then, before they cover, like tasmanian devil, you let it rip and take it up 10 or 15%! The shorts are dumbstruck, bitter, kicking themselves for being greedy and are now looking to cover flat or at loss just to save their gonads. Afterwards, sellers see a tape that makes looks enticing to sell, but everytime they plunge they get hosed, so like a poisonous toad that wears bright day-glo colours to warn-off his would-be predators, so too does fear, surprise and randomness confuse people who otherwise might "get in your way" and make the operation more expensive and less profitable. Eventually you'll have to get out, and face the music, but in the end the only thing that really matters is average price, average price, average price.

(d) Since it is my observation that "market justice" (note: an SM & TM registered by Cassandra Does Tokyo)) which I would define as "things doing what they fundamentally "should" do, in the time frame that one expects that they will" is less prevalent than "things doing what things do (typically on account of the largest marginal investor)". Though chaotic, it's not complete chaos, but rather reasonably large amounts of noise with subsets of momentum in precisely the places where one might rather they weren't. This state of affairs is quite perplexing for amateur and professional investors alike. So where does prayer come into it? Well, if THIS is the product of intelligent design, then the "Deity in Charge", "Universal Architect" or who or whatever, must be one savagely sadistic supreme entity with one very twisted sense of humour. Given this reality, relying upon an appeal to her/its/his compassionate side to influence the future economic outcome of one's operation seems, IMHO, to be rater sub-optimal (not to mention a waste of time).

FOR EXTRA CREDIT: (bonus prize being a genuine vintage Made in Japan "Kewpie Doll"): In the operation described above, What do you do when you run into a real [and apparently large] seller?

Sample Answer (I invite you all to take a stab): A Democrat would test the waters, get touchy feely and see how price sensitive the seller is. An Ayn Rand Libertarian would understand the implications of a large seller, decisively place a tight sell stop, and wait to see which way the wind will blow. But a real man, one with "cojones" the size of a Texas Republican for example, would throw caution to the wind, irrespective of the odds and costs and "take him out". Or try at least. Kind of like what the US has done in Iraq.

Of course what is described above is theatre. But like all good theatre, it's based upon kernels of truth. As such, comments from the real-world are encouraged.

New vs. Old Japan

So Takefumi Horie's Livedoor boys have spilled the beans, admitting guilt in respect of, amongst other things, securities law violations as accused by the authorities. This comes as no surprise to the more cynical (and older it must be said) observers who view such meteoric and iconoclastic rises (in share price and public notoriety) with a healthy dose of skepticism - especially where accompanied by shenanigans that push the limits of what even an optimist might call the "invisible hand" of the market.

I do not wish to judge Mr Horie too hastily despite the fact that his minions HAVE already admitted guilt. But what really strikes about today's admission by Mr. Horie is his decidely un-Japanese way of confronting what, in all probability, is the objective reality of his guilt. For he has rather shamefully denied it in all respects. Thus, Mr Horie really is NOT "old Japan", which to his credit, he has consistently distanced himself from, and tried to upstage, but rather "New America". For rather than "fess-up" and apologize when caught red-handed (like almost all of the more honorable Japanese businessmen and politicians), Mr Horie has taken a page from the infamous legal playbooks of Bernie Ebbers, Richard Scrushy, Ken Lay, Jeff Skilling, the Rigas', and yes, the King of Dishonorable Denial, I. Lewis ("Scooter") Libby, and deny both responsibility and guilt.

But the equivalence between Mr Horie and new America stops there. For while "New America" is driven by the same unadulterated avarice the seemingly drove Mr. Horie, and while the American justice system allowed Mr Scrushy to get off Scott-free, I do not believe Mr Horie will be so fortunate. I say this because the greed factor of "New America" was parochial and not only wasn't it a direct challenge to authority, it was in complicity with it (until the Cheney Administration and other politicos cut them loose when they were an embarassment). Mr Horie on the other hand was directly and unabashedly challenging established authority, practice, privilege and control in a society where the "wah" (harmony) of the house has traditionally been a cornerstone to the healthy functioning of Japanese society. And it is this "crime" which will insure that whatever Mr Horie may or may not have done, he will not get off so lightly as many of his "New America" counterparts.

Throwing in the Towel

When Georgia Pacific's Chairman Pete Correll oversaw the sale of this venerable company to the Koch family (prounounced "Kock"), some mystifying questions remain unanswered as to what one should infer from the sale itself, and what Mr Correll meant in his comments surrounding the transaction. Apparently it seems, Mr Correll chose to sell due to increasing frustration over the markets' rating of his comapny's shares. The FT of London quoted him as saying: "The credibility of CEO's in this country is at an all-time low and we're spending a lot of time trying to convince the world that we are doing the right thing."

The first thing that went thorugh my head upon reading this quote was Sheryl Crow sadly pining with an accompanying pedal steel guitar ... "No one said it would be easy......No one said it would be this hard....". To be fair to Mr Correll, he ONLY took down USD$4,188,000 in cash compensation last year which really is a paltry sum compared to CEO's of other public companies of similar size so he may have reason to be bitter. And perhaps his board turned turn his request for a gross-up. Although this may have been a hidden agenda, it was not his stated reason for (seeking?), agreeing, and awarding the venerable Georgia Pacific Corp. to the rabidly conservative Kock (sic?) family.

No. His stated reasons were (to paraphrase him): (1) my stock price is not high enough (2) too much of my chiefly time is spent trying to get it up (the stock price, that is), and (3) no one seems to believe in me or have confidence in my decisions. My questions are: (a) Do the Koch's know something the rest of the world doesn't? (b) is one in the hand worth two in bush? (c) is there not something strange in Mr Correll's very quick agreement to the bid, and stated intention to lead the company on behalf of the Koch's after the deal closes? It seems that my "questions" relate roughly in order to Mr Correll's reasons, but they clearly merit some more detail than that.

First, Mr Correll opined, "My share price is too low". My initial thought to this was that maybe he's in the wrong business. Maybe his eye for value is so good, he should be a portfolio manager, since the difference between "too little" and "too much" seeems a paltry sum. But upon closer examination, with GP at approx. 1.4x book, 5.2x 12-month trailing cash flow, 9x trailing free cash flow, and 6.5x trailing ev/ebitda, it's hard to argue that he's wrong (about it being cheap) or that his "frustration" unwarranted. On the other hand, GP has lots of debt, and it's cost of capital is high, while it's returns are low relative to assets. And I've certainly seen better balance sheets. With their BB+ rating, and an avg 250bp spread to US Treasury's on more than $9bn of indebtedness, it sucks up a lot of EBITDA, and raises dramtically raises cost of funds. As a result, many would categorize it as a destroyer of value in the Stern-Stewart sense. But then again, modernity has blessed GP shareholders with the near-perfect capital structure for our times where inflation is increasing, assets are dear (and becoming dearer!), and paper (cash in particular) is duff. So rather than whining about the market valuation, he had the perfect stump speech to give to investors in order to continue talking it up: lots of assets with lots of debt and lots of present and future cash flow - including the "free kind", after creditors have been satiated, that is.

But what if it IS low. So what? Well if you believe Mr. Correll, the market is wrong and therefore inefficient. But THAT is neither Mr Correll's fault nor problem (unless he can convince the Johnson Family to up Fido's stake from a paltry 3% to the 15% that is similar to things they like. IF THAT is his problem, then he best be tuning up his stump speech to include things like "the short run vs. the long run", "the investment horizon of the typical GP project (10yrs) versus the typical institutional stock market investment horizon (of 2 quarters)". He can also talk about "price-making" versus "price taking". He can also talk about how chaos would reign, and capitalism would be disintegrate if management were really measured quarter-to-quarter. Finally, he could speak of patience, Warren Buffett, Joe Steinberg, and how investors should be emulating these giants by beating their own path - especially where the assets are good, and the business is sound.

But what if you believe the market (which by the way one ignores at their peril IMHO)? Maybe it's cheap for a reason, and should be cheap and thus the current price is "fair-value". Maybe 'ol Joe is just "talkin' his own book"? Asbestos, loadsa' debt, poor returns however they're measured, management who can't seem to decide whether its a buyer or seller of assets. Maybe, at 250bp's over, it's the debt that's attractive, not the equity? Maybe, the market is saying that the housing boom is over with direct consequences for building materials, or maybe pulp prices will rise, or deflation is just around the corner which will wreak havoc with leveraged balance sheets everywhere. In such a situation, GP may not only be fairly-valued, but over-valued, from the perspective of the shareholder. All quite plausible, the answer which we'll find out in a few years time.

What's an investor to believe? Joe says $35 is "too cheap", so cheap that he is despondent and his secretary has to hide all the sharp objects in order to keep tragedy at bay. But $47 (the bid price) is "too much". And we can infer that it's "too much" because as fiduciary on behalf of shareholders, he's willing to rapidly and unequivocally "hit the bid". One has no other choice to conclude then that it must be unequivocally too much, such that (1) he is unable to wring further savings or efficiencies out of the company; (2) he thinks margins are as fat as they can get (3) he cannot foresee higher end-prices for tissues, paperboard, or building materials (4) he cannot foresee or envision a probable scenario for growth of GP's mainlines (5) he thinks the capital structure of the company is a liability rather than an asset. Yet despite any or all of these possibilities, no one is forcing a sale. Maybe Joe has confused investors' frustration with the viccissitudes and variability of Mr Market with disappointment in the company and it's chairman (i.e. himself)? Or perhaps it's just a self-esteem problem?

Yet the Koch's are keen. That's precisely what makes a market. Willing buyers and sellers at a price. But one would be foregiven for asking the question: What do the successful owners of America's largest private enterprise know that Joe Correll, the market and "the world" for that matter doesn't? It would be worth meditating upon this question if for no other reason than the Koch's are the owners of the largest private business in America, and you/I/we, are not. And one doesn't arrive (and stay) in this position with some amount of shrewdness (not to mention political campaign contributions and some good tax accountants).

The Kochs, you see, own assets (first and foremost energy & petrochemical). Effectively, their enterprise works like this: They earn paper dollars from the cash flow of their existing assets in excess of the rate of interest on their debt and then use the surplus generated to borrow more money in order to buy more assets. And so on. In the 1920s they called it pyramiding. (And it worked, until 1929).

Like the Kocks, GP owns large amounts of assets. They also have copious amounts of debt though quite sufficient cash flow to service it, and also provide a respectable return for shareholders (though not enough it would seem by shareholders approval of the sale). GP shareholders owned the assets. And Joe Correll, as Chairman and CEO was supposed to be protecting the interests of GP shareholders.

Back to the Kochs. They like swapping depreciating paper (other people's money) for other peoples' hard assets. They are willing to do so at a premium to what the market thinks the current price should be - particularly in "out-of-favor" industries. Mr Correll must therefore believe that shareholders will be better off with paper today (cash) at a slightly higher price, than with the assets (and their cashflow) tomorrow. In other words, "one-point-five (1.5x) in hand" (the proposed takeout multiple) is worth 2-point-something (2.0x) or more in the bush".

Interestingly, Mr Correll will be "chaperoning" these assets to their new owners out of some [altruistic?] responsibility to employees and the new owners. A cynic might suggest that he's been double dealing, not to mention double dipping (golden parachute severance + golden handshake in one deal!) though an honest midwesterner would say it can't possibly be for the upside that the new owners might afford him, since as CEO has has obviously wrung as much value for existing shareholders out of the company as was possible. For if there was more to wring, then he wouldn't (or shouldn't) be selling it to the Kochs at that price since this would have breached his fiduciary duties, not to mention shone a light on his failure as CEO.

It's all rather puzzling. One day, maybe Mr Correll will publish his memoirs and learn "the inside story". On second thought, we should hope he spares potential readers honor. But the nagging question remains: The Kocks are paying above market so they must be bullish right? The real question, is: bullish on what? It might be bullish on economies of scale (but they are a minnow in GP's industry by comparison). Or they might be bullish on the economy...more bullish than Mr Correll and his shareholders. Perhaps, however, there is a third and more interesting reason. Perhaps, given their good republican credentials, and their close relationship with the Bush family and his administration, the Kochs are bullish on continued deficits and monetization thereof, and loose monetary policy to insure there aren't any nasty surprises. There is an old saying "Neither a borrower nor a lender be..." But this was obviously truncated from the original which continued "...unless one has reliable information on the future course of fiscal and monetary policy in which case you should back up the truck and lever up."

Scandalous?!?

Livedoor foudner and momentary celebrtiy Takefumi Horie has been remanded in custody by Japanese authorities, along with cohorts Ryoji Miyauchi, Osanari Nakamura and Fumito Okamoto. Former Livedoor executive, Hideaki Noguchi, would probably have joined them had he not committed suicide last week. All rather bizarre and macabre. Should we be surprised? And what should we think of the Japanese market following these events?

Given the choice between investing with "celebrities" such as Mr Horie, and what I might call the silent substance of the Ian Cumming & Joseph Steinberg variety (Leucadia National), I would chose the latter. This is not because I am hostile towards (or jealous of) celebrity-ism, but simply because the I believe that real profits are most effectively pursued quietly and diligently so as to not attract undue attention, parasitic hangers-on, or the wrath of jealous folk, regulators, etc. Celebrity does have its usefulness in business (free media coverage, development of larger-than-life reputations, obtaining finance etc.), but I believe that it's practical limitations outweigh them.

These are not theoretical comments. I have never, it must be said, owned a share of Livedoor, it's frighteningly-monikered predecessor, "Livin'On The Edge" or any of it's affiliates, nor have I ever been tempted to do so in the slightest way. I have never understood why their business or method of business agglomeration should make money commensurate with their price, and so always saw it as dramtically over-valued. The combination of which typically makes me ignore it completely or, perhaps, look for a placce to short it. Call me "old-fashioned", but why-oh-why would any sensibly minded investor contemplate ownership of a company calling itself "Livin on the Edge"? I thought this was precisely what companies and investors were looking to avoid! Unless of course you are Kurt Cobain, and we all know what happen to him (though I must admit that after seeing the laughable antics of Courtney Love, his demise may have been related).

I have some sympathy for Mr Horie insofar as I myself was once rebellious too. Like Horie, I spat at authority and "the establishment". My path took me through youthful encounters of street demonstrations, Marxist economics and politics before settling upon a more balanced path of enlightened self-interest (as opposed to the unmitigated, unrepentant selfishness of Ann Rand). For Mr Horie (and his contemporaries), Japanese corporatism and society is incredibly stifling to someone creative and youthfully-energetic. But even a rebel would be wise to learn that there is wisdom and there is foolishness when it comes to choosing one's battles. And this would be especially true for someone living on the edge (or over the edge as it now appears) of that grey line between right and wrong, and legal and illegal. "Don't break the law when you're breaking the law", a mentor once advised me, and Mr Horie would have been wise to contemplate it. That is just prudence. But taking everything together - his abashed greed, irreverance, desire for celebrity based upon ostensibly shaky business foundations leads me NOT to compare him with Icarus, but rather with Roy. Roy the replicant, of Blade Runner fame, that is. Why Roy? Because Roy was the best, most brilliant, and strong, of all the replicants that Dr Tyrrell had designed and manufactured. He was the prodigal son. Yet, immortality was out of Roy's grasp and not an option. Roy demanded to meet his maker and demand an explanation as to "Why" to which Dr Tyrrell replied "Roy...the light that shines twice as bright burns for half as long...."

But should we infer something more from this affair? The stock market in Japan has expanded dramatically in the past half-decade. There are nearly 4000 listings now, up from approximately 3000 in the late 1990's. This is even greater when one considers that number of mergers, bankruptcies, delistings. Like Mr. Horie, many of these newly listed companies are perceived as representing "new japan". Creative, energetic, growth-oriented, iconoclastic unlike the stifling old consensus-built corporatocracies that were emblematic of Japan's post-WWII economic might. Investors and speculators alike have sought out these companies and pinned blue ribbons upon many in the form of vastly inflated share prices making them, in aggregate, extremely over-valued by any normal and conventional metric - even taking into account their perceived (and likely) growth potential.

Warren Buffet is often ridiculed for his dinosaur-like approach to evaluating and valuing growth and new businesses. His definition of growth is parochial: it must be tangible and not ephemeral. It must near or present, rather than distant. Even then, he will not pay over the odds for growth potential. This may be open to criticism, but since Berkshire is primarily HIS money, he has earned the luxury. This may seem flippant, but it highlights an important distinction: there are few principals investing their own money at these prices in this new gaggle of emergent growth companies in Japan. There are indeed Japanese domestic speculators risking borrowed funds in a desparate, frenzied, day-trading attempt to strike it rich. And there are agents - money managers (I hesitate to use the word investor) who will risk a dollar of someone else's money on an over-valued new idea for reasons that less-than-fiducariary. And then there are game players who are attempting take advantage of structural SNAFU's to [temporarily] profit. These include small floats, limited marginability, limited short-selling, low liquidity, and possible but unlikely growth scenarios that give an investment manager "plausible deniability" when justifying to overseers precisely why he is holding a 5% position Piece-o-shite Co. Ltd and why he has bought more of it for his growth, value, and hedge funds alike - at higher and higher prices.

In 2000 and 2001, there was a substantial wash-out in both expectations and prices that left many such neophyte listings trading at pennies on the dollar, and their shareholders, subtantially poorer. Most of the companies survived and many have grown admirably. I am less bearish on the companies thesmelves than I am about investor expectations in respect of these companies and the prices of the share of such companies. To the prudent, Livedoor should mark the point at which the liquidity and internet bubble #2 took it's first hit. It's effect may be short-lived and specific to internet companies since it may be viewed as idiosyncratic since fraud and criminal activity often is. But the wise will use any subsequent positive reaction to bail on any like exposure. For the next shot will be more substantive and will probably reflect a failure in reality, of certain expectations that up until now have been inflated with hope and liquidity, to live up to their billing.
